There has been lot of talk in the past, by expert traders and TV guru’s, of the importance of knowing how much in drawdowns that a particular trading system has incurred and that the longer a system shows back-checking results, the better it is. Some advocate that past history should go back at least 3 – 5 years before a trader should even consider trading that system. And the information that is required is of course whether it is profitable or not over that period, but also that the drawdowns during that time should be a certain ratio to the net earnings. Some consider that if the drawdowns exceed 30% of the net earnings, that the system should not be considered. They consider it too “risky”.

For one thing, I have trouble dealing with the importance, especially when day trading, of considering a long history of back-checking. I believe that more recent history is more important in considering whether a particular day trading system is prevalent for today’s trading, than considering how that approach worked 3 years ago. Times change. Markets change. What worked then, does not mean it works today. There is always a rider to all systems sold on the internet that says in essence – “past performance is no guarantee of future results”. All the governing agencies agree that this information must accompany anyone who purchases a trading system. If this is the case, then why is so much importance placed on the necessity of good past performance over many years before one tries day trading any system? It is highly unlikely that what worked 3 years ago even works now anyway. Especially when a day trading system relies on 100% objective rules. I’m sure the “Turtle’s” are not trading today as they did in the early 90’s. I believe the maximum period of back-checking should be one year – the most recent year. Markets go in cycles, and it is my experience that total market changes take at least  6 – 12 months to occur. Then what good is it to know that markets 2 to 3 years ago produced wonderful results using a particular set of signal parameters? So, would you trade a system that did well 3 years ago but did not do well for the last year? Or for the last six months?  Or the last 3 months?  Not bloody likely. 

Then there is the question of drawdowns. Drawdowns can be deceiving. For example, say you start out trading with a bankroll of $25,000. And one year later, your total equity has climbed to $45,000. During that time, your starting equity was reduced, at one point, by $5,000 before you started showing a profit. Then during that trading year, it was discovered that your largest drawdown was $20,000. This means the ratio between your net profit and drawdown was 100%. But you ended the year with an 80% profit. Does this mean the system was a failure because the ratio of 100% was over 3 times what it “should” have been? 

I believe that “risk” control is more important than relying on how much was the greatest drawdown. I relate risk control to the amount you are willing to lose of your starting equity before you either stop trading that particular system, make improvements that will benefit the bottom line, or start paper trading it until it shows an improvement of results, and then continue trading it when you are satisfied. I believe that you should risk 50% of your starting equity. If you hit that mark, then stop trading, make improvements or paper trade until the market turns around. 

I believe this is a more prudent money management approach to trading rather than relying on age-old measurements, which, if they are like all the technical indicators available today, leave a lot to be desired.
